Unable to Specify Cover Image

How do I specify an image for the cover? As you can see, it’s not letting me choose a cover in this situation:

Note the text directly beneath the chooser - “Cover images must be part of the project”. In your case, there are no image documents in the project. I note that in the binder you have a text document entitled “Cover” which has an image inside it, but this is not the same thing. You need to import the image directly into the binder, not put it inside a text document.

Related to this, putting a big cover in the project makes it a lot larger, slower to back up, etc. Is there any way to do something like this with an image linked to a file?

You should be able to use File > Import > Research Files as Aliases… for this. That allows you to import non-text files into the project in such a way that they are really aliases to files elsewhere on disk. They act just like regular documents in Scrivener, but the files aren’t stored in the project.
