The TOC is automatically generated for ebooks during compile, based on the page break settings–every document after a set page (section) break will be listed in the TOC.

The TOC is automatically generated for ebooks during compile, based on the page break settings–every document after a set page (section) break will be listed in the TOC. You can thus have your contents include subsections based on how you set up the dividers in Compile. They will all be displayed in a straight list, however. We have plans for providing more user control over this in a future version, but for now if you want to clean up the appearance and indent subsections, you can edit the EPUB…

I think you need to page break the text files, not the folders. Could try one to see if it makes a difference before changing them all.
